Droid with max screen resolution of 850X480 pixel, so the best video profile availble from 3rd party converters is MP4 720×480 resolution, 30 fps, H.264 codec, 1500kbps, AAC 48KHz 160Kbps.
Handbrake is not a bad choice as a free ware, but personally i use Aimersoft Media Converter which has more output settings with DRM removeing fuction as added bonus.
I work with video & absolutely love VisualHub for simple encodes.
Handbrake is what I used before VisualHub.
Both will definitely get the job done.
I also work with Final Cut Studio & Vegas Pro, but thats overkill in your case.
You will have to find VisualHub on the torrents now, the company Techspansion, is NO more.

Hey! I had a good luck with this Wondershare DVD Converter Ultimate which helps me convert videos to Droid, and it also allows me to convert dvds to Droid. You can have a try.

1. The best format is MP4 with 720×480 resolution ;
2. Try this android video conversion tool, i ever used this android video converter to convert my video files to my new Motorola droid, it is already optimized for output setting for Droid phone...

Try to search for HDEncoder in the XDA Developers Forum. It's originally made for the HTC Touch HD but it encodes you everything in the right MP4 format to play with iPhone, Androids, etc (because HTC allways does only ship Video Drivers for the build in Videoplayer wich only supports MP4 too). It's the propably most easy to use converter and eats everything as input (divx, xvid,...) and is quite fast (at least on my PC).

I have tried at least 4 different video players, none of which would display (fullscreen) my old iPod Touch videos made with AVI-converter (various zoom modes failed). Catalyst 3 for Droid did the job (even from a DVD I could not crack) and displayed fullscreen on my droid in all the vid apps, so the conversion program is the key. Although I have to re-convert my favorite movies, at least now I do know with what = Catalyst 3 for Droid.
What format are the files you are trying to convert? Why not just try Rockplayer on your Android and watch the videos in whatever current form (codec) they are in? It's worth a shot. I can attest that it works great with avi files (divx/xvid) on my Moto Droid...

what file sizes are you getting for 1 1/2hr, 2hr movies, and like a 4 min music video with those settings?
i like format factory but i havent used it since i got my incredible. i hope there is a droid conversion setting alreadly. i still have a bunch of mp4's from my iphone.....how would 480*360 look i havent loaded them on yet
