Well I can't say it's a real fix, more of a band-aid hack.
I just save the wall paper on my PC, then edited it in paintbrush, and centered it in a new page, so that the wall paper takes up maybe 1/8 of a new picture. Then emailed the large new wallpaper to the phone....
not the right way of doing it, but got around the stupid blue rectangle (with the 2 side boxes) that appears when trying to set the wallpaper
If I understand what you're talking about with those rectangles they are image cropping boundaries so that you can select a portrait crop for a fixed wallpaper or a landscape crop for a scrolling wallpaper. I have a pure black wallpaper, so I just tap into the centre area of the rectangle markers and it's set.
The exact procedure here (not that I completed it all the way) was to long click on the home screen background, choose to set wallpaper, choose Gallery for the task and navigate to a photo. Once I selected the photo the blue rectangles appeared and here was the screen to tweak the cropping and finish the job.
